What Are the Four Pricing Methods in A Level Business?
Learn how cost-based, penetration, price skimming and dynamic pricing work, with a cost-plus example and the key difference between launch strategies.
The four pricing methods are cost-based pricing, penetration pricing, price skimming and dynamic pricing. They differ in how a business sets its price and when it changes that price.
Cost-based pricing
A business starts with the cost of making or buying a product, then adds an amount to set its selling price. One form is cost-plus pricing, where the added amount is a percentage of cost, called a markup. For example, a product costing 202020 pounds with a 25%25\%25% markup has a selling price of 20Γ1.25=2520 \times 1.25 = 2520Γ1.25=25 pounds. This method is straightforward, but a price based on cost may not reflect what customers are willing to pay or what competitors charge.
Penetration pricing
A business sets a relatively low initial price to attract customers and gain market share, then may raise it later. It can help a new product enter a competitive market, but the low price may mean less profit per sale at first. Raising the price later may also cause some customers to leave.
Price skimming
A business sets a high initial price, aiming to earn more from customers willing to pay for a new or distinctive product. It may lower the price later to reach more customers. This works best when customers see a reason to pay the higher price, but competitors may offer cheaper alternatives.
Dynamic pricing
A business changes prices in response to conditions such as demand, available capacity or competitorsβ prices. For example, the price of a hotel room may rise when few rooms remain and demand is high. This can increase revenue, but customers may dislike prices they see as unpredictable or unfair.
Common exam mistake: Penetration pricing starts low to attract customers; price skimming starts high to earn more from early buyers. Dynamic pricing, unlike either launch strategy, involves adjusting prices as conditions change.
