Chasing the Green Premium: Interest Rates and US Capital Expenditure

In response to surging post-pandemic inflation, the Federal Reserve embarked on an aggressive monetary tightening cycle, raising the federal funds rate from 0–0.25% to a range of 5.25–5.5%. Historically, such rapid interest rate hikes would trigger a significant contraction in private sector investment (III), as the cost of borrowing rises and the hurdle rate for capital projects increases, reducing the expected rate of return on investment (the marginal efficiency of capital).

Contrary to traditional economic models, US business investment in specific sectors showed remarkable momentum through 2023 and 2024. A prime driver of this resilience was targeted fiscal intervention. The Inflation Reduction Act (IRA) and the CHIPS and Science Act unleashed hundreds of billions of dollars in federal subsidies, loans, and direct tax credits. These incentives effectively offset the higher cost of debt for companies building domestic semiconductor fabrication plants ("fabs") and clean energy infrastructure, lowering their net capital costs.

Moreover, many multinational technology and energy conglomerates entered this high-rate environment with robust balance sheets, relying on massive cash reserves (retained profits) rather than high-interest bank debt to fund their capital expenditures. For these corporations, higher interest rates increased the opportunity cost of investing internal funds, yet the strategic necessity of establishing dominance in Artificial Intelligence (AI) and securing green supply chains outweighed short-term financial returns.

In contrast, small and medium-sized enterprises (SMEs) faced severe headwinds. Following a series of regional banking crises, credit standards tightened sharply. Lacking direct access to corporate bond markets or massive cash reserves, these smaller firms are highly dependent on floating-rate bank loans, making them highly sensitive to monetary policy. Consequently, while mega-cap capital expenditure thrived, smaller-scale commercial investment stalled, highlighting a dual-speed investment landscape driven by firm size and policy alignment.
